Why Tower Semiconductor Soared in May

Tower Semiconductor posted a beat-and-raise Q1, with revenue up 15.6% to $414 million and adjusted EPS up 62.9% to $0.57, both ahead of estimates. Management guided Q2 revenue to $455 million versus $436.4 million consensus and disclosed $1.3 billion of silicon photonics contracts for 2027, plus additional 2028 commitments and prepayments. Susquehanna nearly doubled its price target to $330 from $180, reinforcing the positive earnings and capacity-lockup narrative.

Analysis

Tower is re-rating from a cyclical foundry to a capacity-constrained specialty bottleneck. The important second-order signal is not the quarterly beat itself, but that customers are now willing to pre-fund future output two years out, which implies the commercial value of SiPho capacity is rising faster than Tower’s current earnings base. That kind of contract structure usually compresses downside in a downturn because backlog is effectively de-risked, while also giving management a stronger hand to price incremental wafers higher over time.

The market is likely underestimating how asymmetric this is for the broader optical/interconnect supply chain. If Tower’s SiPho capacity is effectively spoken for into 2028, downstream buyers have less flexibility to multi-source at the last minute, which should force faster qualification cycles and tighter vendor lock-in across photonics packaging, lasers, and optical module designers. That creates a scarcity premium for any supplier that can secure adjacent content, while raising the bar for smaller foundry competitors that would need several years of process credibility to displace Tower.

The main risk is that the stock is now discounting a very clean execution path at a rich multiple, so even a modest slippage in wafer-ramp timing, customer concentration, or AI capex digestion could compress the multiple before earnings fully catch up. The setup is strongest over a 6-18 month horizon, but the next catalyst is the durability of 2027/2028 prepayment conversion; if management starts talking about incremental capacity or additional anchor orders, the bull case extends meaningfully. Conversely, if hyperscaler optical demand pauses, the multiple could de-rate quickly because the market is paying for visibility rather than near-term growth alone.
