Sell this Chinese internet name that is struggling to turn around its core business, Morgan Stanley says

Morgan Stanley downgraded Baidu to underweight from equal-weight and cut its price target to $80 from $130, implying ~12% downside from Tuesday’s close. The note cites a weak core ads business (-18.5% YoY) with limited H2 recovery, and expects core operating profit to decline further QoQ and hit a trough in Q3 amid heavier spend for talent acquisition, Ernie AI upgrades, and computing expansion. This follows a Q2 miss (EPS 7.22 yuan vs 9.35 yuan expected; revenue 31.33B yuan vs 31.78B yuan consensus) and highlights that AI monetization remains early and is unlikely to meaningfully lift financials soon.

Analysis

This is primarily a margin-structure problem, not a headline AI-growth story. The market is being asked to underwrite a business where the legacy cash engine is deteriorating faster than AI can offset it, which compresses both near-term earnings quality and the multiple investors are willing to pay for "AI optionality." In the next 1-3 months, the key variable is whether management can show sequential stabilization in core monetization; absent that, every incremental yuan of AI and compute spend looks more like a drag than a growth investment.

Second-order, BIDU’s spend ramp can pressure competitors less through direct share loss than through budget reallocation inside China’s digital ad market. Advertisers are likely to keep shifting toward platforms with better engagement and measurable conversion, which favors ecosystems like TENCENT and ALIBABA-adjacent properties over pure search. On the supply side, higher compute demand may help domestic server/infra vendors, but that benefit accrues to the ecosystem, not necessarily to BIDU equity holders unless utilization and pricing power improve quickly.

The contrarian risk is that the stock may already be discounting a lot of bad news after the YTD drawdown and post-earnings break. If AI cloud growth re-accelerates into the next print and core ads merely stop worsening, the short thesis loses force because the market can re-rate on operating leverage improvement rather than absolute growth. The longer-term bull case only works if AI monetization becomes visible in revenue, not just capex commentary; until then, this remains a low-conviction way to own China AI.
