Why analysts are backing optical networking stocks like Lumentum now

Alphabet’s latest earnings renewed optimism for optical networking/data center suppliers such as Lumentum, even as investors scrutinize higher AI infrastructure costs. Stifel noted the results reinforced expectations that AI infrastructure spending will stay robust, supporting the supply-chain read-through. Overall, the news skews positive for AI capex beneficiaries, but the higher capex debate limits upside conviction.

Analysis

This is constructive for the optical interconnect stack, but the cleanest beneficiary is not the hyperscaler itself. A sustained AI buildout increases the attach rate for higher-speed networking, transceivers, and data-center optics; that’s where incremental dollars tend to surprise because spend moves in step-changes, while revenue recognition for the platform owners is slower. The best setup is for component suppliers with operating leverage and limited customer concentration risk to get re-rated before the broader semiconductor complex does.

The second-order effect is margin pressure at the hyperscaler level: capex intensity rising faster than near-term monetization can compress free cash flow and keep multiples capped if investors decide the AI spend curve is too steep. That creates a relative-value opportunity: suppliers can see order momentum while the spenders face scrutiny over ROIC. Watch for spillovers into networking peers and adjacent power/cooling names; once one large platform confirms spend durability, procurement tends to broaden across the supply chain over 1-2 quarters.

Contrarian risk: the market may be overestimating how much of this capex becomes addressable for outside vendors. Hyperscalers continue to verticalize, and each generation of infrastructure can reduce content per compute node by moving more logic in-house. If next-quarter commentary shows capex rising but optical mix flattening, the trade can reverse quickly; the key falsifier is a deceleration in backlog/order growth or a capex guide that fails to translate into supplier revenue within 1-2 reporting periods.
